WORKING PAPERS Better Product at Same Cost, Lower Sales and Lower Welfare

چکیده
We analyze the effect of product quality on the output of a high-quality dominant firm facing a low-quality competitive fringe. Using a standard vertical differentiation model, we show that profit maximizing output decreases with product quality when the dominant firm’s marginal cost is lower than that of the fringe, is independent of quality when marginal cost is the same for all firms, and is increasing in quality when the dominant firm’s marginal cost is higher than that of the fringe. The driving force behind this result is that an increase in product quality does not cause a parallel shift in the dominant firm’s residual demand, but rather causes it to pivot. This, in turn, causes the dominant firm’s marginal revenue curve to rotate, rather than shift outwards, resulting in inwards movement around the equilibrium output when the dominant firm’s marginal cost is lower than the fringe’s. Equally strikingly, higher quality at the original marginal cost may result in all consumers being weakly worse off, with some being strictly worse off. Similar results can be obtained without a competitive fringe, but only under some more restrictive conditions. JEL Classification Codes: L15, L13.

This paper introduces a new type of R&D subsidy, which is conditional on the success of the R&D project. In a threestage model, the government chooses a subsidy(ies) in the first stage; in the second stage, a monopolist chooses R&D effort which determines the size or the probability of success of the R&D project; in the last stage, the firm chooses its output. It is found that conditional subsi...
متن کاملInternet Exchanges for Used Books: An Empirical Analysis of Product Cannibalization and Welfare Impact
I systems and the Internet have facilitated the creation of used-product markets that feature a dramatically wider selection, lower search costs, and lower prices than their brick-and-mortar counterparts do. The increased viability of these used-product markets has caused concern among content creators and distributors, notably the Association of American Publishers and Author’s Guild, who beli...
متن کاملIncentive Policy Options for Product Remanufacturing: Subsidizing Donations or Resales?
Remanufactured products offer better environmental benefits, and governments encourage manufacturers to remanufacture through various subsidy policies. This practice has shown that, in addition to product sales, remanufactured product can also achieve its value through social donation. Based on the remanufactured product value realization approaches, governments provide two kinds of incentive p...
متن کاملBuyer Search Costs and Endogenous Product Design
In many cases, buyers must incur search costs to find the price of a product. This search cost affects the behavior of consumers, and through that, it affects the profit maximizing behavior of the firms. As search costs change, so do the competitive marketing mix strategies of the firms. In predicting the effect of changing search costs on the equilibrium prices and allocations, it is important...
